PRPL Q2 2020 Earnings Expectations

tl;dr - Earnings is gonna be lit!

PRPL earnings is tomorrow, 8/13, after hours. Any other date is wrong. Robinhood is wrong (why are you using Robinhood still!?!).
I'm going to take you through my earnings projections and reasoning as well the things to look for in the earnings release and the call that could make this moon even further.

Earnings Estimates

I'm calling $244M Net Revenue with $39.75M in Net Income, which would be $0.75 Diluted EPS. I'll walk you through how I got here

Total Net Revenue

I make the assumption that Purple is still selling every mattress it can make (since that is what they said for April and May) and that this continued into June because the website was still delayed 7-14 days across all mattresses at the end of June.
May Revenue and April DTC: The numbers in purple were provided by Purple here and here.
April Wholesale: My estimate of $2.7M for Wholesale sales in April comes from this statement from the Q1 earnings release: " While wholesale sales were down 42.7% in April year-over-year, weekly wholesale orders have started to increase on a sequential basis. " I divided Q2 2019's wholesale sales evenly between months and then went down 42.7%.
June DTC: This is my estimate based upon the fact that another Mattress Max machine went online June 1, thus increasing capacity, and the low end model was discontinued (raising revenue per unit).
June Wholesale: Joe Megibow stated at Commerce Next on 7/30 that wholesale had returned to almost flat growth. I'm going to assume he meant for the quarter, so I plugged the number here to finish out the quarter at $39.0M, just under $39.3M from a year ago.

My estimate of $244M comes in way over the high, let alone the consensus. PRPL has effectively already disclosed ~$145M for April/May, so these expectations are way off. I'm more right than they are.

Gross Margins

I used my estimates for Q3/Q4 2019 to guide margins in April/May as there were some one time events that occurred in Q1 depressing margins. June has higher margin because of the shift away from the low end model (which is priced substantially lower than the high end model). Higher priced models were given manufacturing priority.

Operating Expenses

Marketing and Sales
Joe mentioned in the Commerce Next video that they were able to scale sales at a constant CAC (Customer Acquisition Cost). There's three ways of interpreting this:
  1. Overall customer acquisition cost was constant with previous quarters (assume $36M total, not $93.2M), which means you need to add another $57M to bottom line profit and $1.08 to EPS, or
  2. Customer Acquisition Costs on a unit basis were constant, which means I'm still overstating total marketing expense and understating EPS massively, or
  3. Customer Acquisition Costs on a revenue basis were constant, which is the most conservative approach and the one I took for my estimate.
I straightlined the 2.2 ratio of DTC sales to Marketing costs from Q1. I am undoubtably too high in my expense estimate here as PRPL saw marketing efficiencies and favorable revenue shifts during the quarter. So, $93.2M
General and Administrative
A Purple HR rep posted on LinkedIn about hiring 330 people in the quarter. I'm going to assume that was relative to the pre-COVID furloughs, so I had June at that proportional amount to previous employees and adjusted April and May for furloughs and returns from furlough.
Research and Development
I added just a little here and straight lined it.

Other Expenses

Interest Expense
Straightlined from previous quarters, although they may have tapped ABL lines and so forth, so this could be under.
One Time and Other
Unpredictable by nature.
Warrant Liability Accrual
I'm making some assumptions here.
  1. We know that the secondary offering event during Q2 from the Pearce brothers triggered the clause for the loan warrants (NOT the PRPLW warrants) to lower the strike price to $0.
  2. I can't think of a logical reason why the warrant holders wouldn't exercise at this point.
  3. Therefore there is no longer a warrant liability where the company may need to repurchase warrants back.
  4. The liability accrual of $7.989M needs to be reversed out for a gain.
This sucker is worth about $0.15 EPS on its own.

Earnings (EPS)

I project $39.75M or $0.75 Diluted EPS (53M shares). How does this hold up to the analysts?

These losers are way under. Now you know why I am so optimistic about earnings.
Keep in mind, these analysts are still giving $28-$30 price targets.

What to Watch For During Earnings (aka Reasons Why This Moons More)

Analysts, Institutionals, and everyone else who uses math for investing is going to be listening for the following:
  • Margin Growth
  • Warrant Liability Accrual
  • Capacity Expansion Rate
  • CACs (Customer Acquisition Costs)
  • New Product Categories
  • Cashless Exercise of PRPLW warrants

Margin Growth
This factor is HUGE. If PRPL guides to higher margins due to better sales mix and continued DTC shift, then every analyst and investor is going to tweak their models up in a big way. Thus far, management has been relatively cautious about this fortuitous shift to DTC continuing. If web traffic is any indicator, it will, but we need management to tell us that.
Warrant Liability Accrual
I could be dead wrong on my assumptions above on this one. If it stays, there will be questions about it due to the drop in exercise price. It does impact GAAP earnings (although it shouldn't--stupid accountants).
Capacity Expansion Rate
This is a BIG one as well. As PRPL has been famously capacity constrained: their rate of manufacturing capacity expansion is their growth rate over the next year. PRPL discontinued expansion at the beginning of COVID and then re-accelerated it to a faster pace than pre-COVID by hurrying the machines in-process out to the floor. They also signed their manufacturing space deal which has nearly doubled manufacturing space a quarter early. The REAL question is when the machines will start rolling out. Previous guidance was end of the year at best. If we get anything sooner than that, we are going to ratchet up.
CACs (Customer Acquisition Costs)
Since DTC is the new game in town, we are all going to want to understand exactly where marketing expenses were this quarter and, more importantly, where management thinks they are going. The magic words to listen for are "marketing efficiencies". Those words means the stock goes up. This is the next biggest line item on the P&L besides revenue and cost of goods sold.
New Product Categories
We heard the VP of Brand from Purple give us some touchy-feely vision of where the company is headed and that mattresses was just the revenue generating base to empower this. I'm hoping we hear more about this. This is what differentiated Amazon from Barnes and Noble: Amazon's vision was more than just books. Purple sees itself as more than just mattresses. Hopefully we get some announced action behind that vision. This multiplies the stock.
Cashless Exercise of PRPLW Warrants
I doubt this will be answered, even if the question is asked. I bet they wait until the 20 out of 30 days is up and they deliver notice. We could be pleasantly surprised. If management informs us that they will opt for cashless exercise of the warrants, this is anti-dilutive to EPS. It will reduce the number of outstanding shares and automatically cause an adjustment up in the stock price (remember kids, some people use math when investing). I'm hopeful, but not expecting it. The amount of the adjustment depends on the current price of the stock. Also, I fully expect PRPL management to use their cashless exercise option at the end of the 20 out of 30 days as they are already spitting cash.

UPDATES

I've made some updates to the model, and produced two different models:
  1. Warrant Liability Accrual Goes to Zero
  2. Warrant Liability Accrual Goes to $47M
I made the following adjustments generally:
  • I reduced marketing expenses signifanctly based upon comments made by Joe Megibox on 6/29 in this CNBC video to 30% of sales (thanks u/deepredsky).
  • I reduced June wholesale revenue to 12.6M to be conservative based upon another possible interpretation of Joe's comments in this video here. It is a hard pill to swallow that June wholesale sales would be less than May's. The only reasoning I can think of is if May caused a large restock and then June tapered back off. The previous number of $19.0M was still a retrenchment from the 40-50% YoY growth rate. I'm going to keep the more conservative number (thanks again u/deepredsky).
  • I modified the number of outstanding shares used for EPS calculations from 53M (last quarters number used on the 10-Q) to almost 73M based upon the fact that all of the warrants and employee stock options are now in the money. Math below. (thanks DS_CPA1 on Stocktwits for pointing this out)

One other comment he made needs an answer because WHY we are accruing MATTERS a lot!
Now that we have established that coliseum still has not exercised the options as of july 7, and that purple needs to record as a liability the fair value of the options as of june 31, we now need to determine what that fair value is. You state that since you believe that there is no logical reason that coliseum won't redeem their warrants "there is no longer a warrant liability where the company may need to repurchase warrants back." While I'm not 100% certain your logic here, I can say for certain that whether or not a person will redeem their warrants does not dictate how prpl accounts for them.

The warrant liability accrual DOES NOT exist because the warrants simply exist. The accrual exists because the warrants give the warrant holder the right to force the company to buy back the warrants for cash in the event of a fundamental transaction for Black Scholes value ($18 at the end of June--June 31st that is...). And accruals are adjusted for the probability of a particular event happening, which I STILL argue is close to zero.
A fundamental transaction did occur. The Pearce brothers sold more than 10M shares of stock which is why the exercise price dropped to zero. (Note for DS_CPA1 on Stocktwits: there is some conflicting filings as to what the exercise price can drop to. The originally filed warrant draft says that the warrant exercise price cannot drop to zero, but asubsequently filed S-3, the exercise price is noted as being able to go to zero. I'm going with the S-3.)
Now, here is where it gets fun. We know from from the Schedule 13D filed with a July 1, 2020 event date from Coliseum that Coliseum DID NOT force the company to buy back the warrants in the fundamental transaction triggered by the Pearce Brothers (although they undoubtably accepted the $0 exercise price). THIS fundamental transaction was KNOWN to PRPL at the end Q4 and Q1 as secondary filings were made the day after earnings both times. This drastically increased the probability of an event happening.
Where is the next fundamental transaction that could cause the redemption for cash? It isn't there. What does exist is a callback option if the stock trades above $24 for 20 out of 30 days, which we are already 8 out of 10 days into.
Based upon the low probability of a fundamental transaction triggering a redemption, the accrual will stay very low. Even the CFO disagrees with me and we get a full-blown accrual, I expect a full reversal of the accrual next quarter if the 20 out of 30 day call back is exercised by the company.
I still don't understand why Coliseum would not have exercised these.
Regardless, the Warrant Liability Accrual is very fake and will go away eventually.

Just about how I feel
Alright ladies and Gentleman- Many of you gambled with me on a purple earnings play and it didn't quite materialize as expected - I hope many of you purchased some of the lower more conservative debit spreads as they should be profitable still.

Current Moves
I took some time on earnings day, after hours to unload some shares as well as warrants with the expectation that the sell off would push us down to around 20.00, it appears that the selloff is mostly done as we've dropped about 4.5 from Thursday intraday peak.
I have begun selling cash secured puts for September expiration, 20.00 strike As I do not believe purple will drop past 18.65, which is the breakeven point for those puts.
Awesome quarter but not as awesome as expected
Alright, even though Purple didn't come close to my 225M estimate, it still had an amazing quarter in terms of fundaments. Purple achieved about 122M in revenue in Q1 and 165M in revenue in Q2, that is an impressive feat, especially considering they appeared to shutdown operations for a couple of weeks and that created deferred orders for Q3.
Adjusted earnings of 60+ cents per share, this excludes one time charges. This is actually an impressive number and beat many of the analysts expectations. The headlines showing the miss reported on GAAP, not adjusted.
Joe Megibow indicated that PRPL would have about 1B in capacity by the end of 2021, that is definitely an excellent reason to hold your investment or look for an entry.
After the call there were still price upgrades from almost every analyst as the year over year growth is very very impressive, especially for a manufacturing company.

Tip ranks price targets as of 11PM eastern

Going forward
I believe the worst of the sell off is over and I expect that we will likely trade in the 21-25 dollar range from now until the next earnings. I have since exited about 60K shares of stock and about 60K warrants as I believe cash secured puts are a better play for the next couple of months. I will be selling puts for 20.00. on my remaining shares I will be selling covered call with 30 strikes.
I am also still holding my 22.5/25.00 debit spreads for October and I will hold my 25/30 and 25/35 debit spreads for January as I believe November could be a very very good earnings as the stock price will hopefully trade only slightly up and the accrual for warrants will be much smaller.
Revenue possibilities for Q3.
I believe that Q3 max revenue will likely be in the 200 Million range. This is due to PRPL running full production for 12 weeks instead of 10 and the additional 7th machine that is available for the entire quarter rather than just a single month of the quarter.
I believe that Purple will not quite achieve 200M in revenue because there will be a shift into wholesale that will push down top line, slightly, this is based on the comments from the calls. I believe purple will likely only achieve about 15% more revenue in Q3 than Q2, which is still impressive. This is my quick envelope calculation.
It is still early but I expect somewhere in the 180-190M range and gross Margin around 46-47%.

Capital structure
I was optimistic that this quarter would push us to a point where we could clean up the warrant situation but it appears that we will have another quarter of accruals and reversals. I was asked by u/indonesian_activist to detail the capital structure, I will try to do that in a follow on post as it is not as clean as I'd like but I don't believe it is a show stopper as the company is still producing healthy amounts of cash, gross margin improvement and market share improvement.

The capital structure is also promising because the founders still have a large stake in the company. Founder led companies are very very good.
My positions before and through earnings
No I didn't sell anything before the call. The first transaction In my account on 8/13 is selling warrants for 5.00 (which is cheaper than they are going for now and cheaper than they went for at any other time that earnings day). i was hoping to re-purchase if the stock plummeted, which it didn't so it cost be about 75K between shares and warrants.
I've broken down my first trade details and then shown a summary of every subsequent purchase. This is probably the last time I will go into this detail because it's time consuming, but i held every penny through earnings.

Current Position as of tonight
I sold 400 CSP contracts on Friday and I sold my 22.5 calls for about 1.00 on Friday as well as they were almost as expensive as the day I bought them. I am now holding a naked position as I have -2910 25.00 PRPL calls in the market.
I am holding the remainder of my calls and debit spreads.
I hope you guys made out ok- most of the more conservative spreads are still net positive. I will not lie about my moves but I also am not going to post my moves real time as sometimes they are time sensitive.

PRPL Nurples- Why purple valuation just might make your NIPS hard - DD inside
All- I have received hundreds of DM asking where the stock is going. I have received questions such as: where do you think it stops, is it over valued, undervalued, should my mom invest, should i Yolo, should i sell and take profits? blah, blah blah. Here is some DD- stop asking me about where this ends up because I don't know for sure but I have some Feely Good estimates. I hope this post makes your nipples hard and if it doesn't you're probably a gay bear.
I am going to give you a quick run down of what my expectations are for Q2 earnings and it will include the good, the bad and the ugly. The ugly being the warrant accrual that will hurt GAAP.
First of all, There is little that needs to be determined for Q2 top-line as they have already released April and May Sales. April Sales Came in around ~62M based on my math and May Sales came in at 88M and some change. Based on these numbers, we can safely assume that we will at a minimum have somewhere around 225M in revenue for the quarter by using the average of April and May to determine June. I believe 225M to be on the low side and I have continued to up my estimates as I believe E-commerce is still thriving, especially purple. Purple continues to climb the web traffic ladder and has moved up another ~500 spots to be the 13,000 most popular site in the world.

For simplicity sake, I am going to use some historical numbers to estimate profits. If you'll look at previous posts that I've made then you'll see how I arrived at these numbers. There are some quick napkin calculations below. We can safely assume that the average wholesale selling price of a mattress is ~1350 dollars and we can assume that GM for wholesale is around 30%. This means the average cost of a mattress to manufacture is ~945 on average. From my previous posts, we knew that pre Covid the business was split by units, not by gross sales. On average, wholesale consumed 50% of capacity and DTC consumed 50% of capacity. In order to determine average DTC selling price then we can equation .5*1350 + .5*(DTC Price) = 1900. PRPL indicated their average selling price per mattress was ~1900.00, I found this in their s-3.

Historically, advertising costs have been about 30% of revenue. I have been tracking advertisement for purple and from a TV cost standpoint, they have not increased their commercial count at all in the last three months. See link, PRPL is still only performing 125 commercials per day. This commercial rate has held steady for 6 months.

I believe purple has increased their ad spend online but I believe it will be proportional to their new capacity on a unit basis.
Previously purple had 6 Machines of capacity and spent 38M in advertising, I believe they will spend (7/6)*38M which is 44M or roughly 15M per month. Just because revenue is up, doesn't mean they will spend more per unit- they are capacity constrained and that is terribly inefficient.

If we used 66.5M, PRPL would report 1.23 EPS on an adjusted Basis.
The warrant Accrual will unfavorably push the EPS down on a GAAP basis and we will likely see something around .59 EPS. If they can achieve this for the next 4 quarters then in a years time there is a huge potential for stock increases based on the following P/E's.

People may say that this is super inaccurate..... but if you look at the following cash statement then you will realize that PRPL has been generating more than 1M per day in cash for the last two months - that is absolutely insane.

purple has generated 70M in cash in 60 days.
Mark my words, PRPL is going to be more profitable than TPX this quarter. TPX reported earnings of .68 EPS today on revenue of 665M. TPX is trading at 80+ per share. if purple reports a similar .68 EPS then it would be valued about 60% lower than TPX on an EPS basis. if purple posts EPS of ~1 dollar then it would be undervalued as compared to TPX by about 80%.

I hope your NIPS are tender now. Hope this helps you understand why I believe PRPL to be so undervalued.

This is actually my first DD I've ever posted so fuck you and forgive me if this doesn't work out for you.I've been looking at $PSTG for a while now and if my buying power didn't get so fucked from my decision to buy 8/7 UBER puts, I would have been already all over this play.
What had got me looking into Pure Storage was an unusual options activity alert. I've looked into this company before but didn't entirely understand what they do. Now after looking at them again, I'm still not exactly sure wtf they do....BUT I've gotten a better clue. The 36 Months beta value for PSTG stock is at 1.62. 74% Buy Rating on RH. PSTG has a short float of 7.28% and public float of 243.36M with average trading volume of 3.16M shares. This was trading at around $18 on Wednesday 8/5 when I started writing this and as of right now, it's about $17.33 💸
The company has a market capitalization of ~$4.6 billion. In the last quarter, PSTG reported a ballin'-ass profit of $256.82 million. Pure Storage also saw revenues increase to $367.12 million. IMO, they should rename themselves PURE PROFIT. As of 04-2020, they got the cash monies flowing at $11.32 million . The company’s EBITDA came in at -$62.81 million which compares very fucking well among its dinosaur ass peers like HPE, Dell, IBM and NetApp. Pure Storage keeps taking market share from them old farts while growing the chad-like revenue #s of 33% in F2019, 21% in F2020, and 12% in F1Q21.

What are Pure Storage's other revenue drivers? Well these motherfuckers also have the products to address the growth of Cloud storage as well as the products to drive the growth of on-prem storage. For on-prem data center, Pure sells Flash Array to address block storage workloads (for databases and other mission-critical workloads) and FlashBlade for unstructured or file data workloads. On-prem storage revenue is mainly driven by legacy storage array replacement cycle.

So far, it seems like Pure Storage's obviously passionate and smart as fuck CEO has been spot on with his prediction of the flash storage sector's direction. Also seems like he's not camera shy either. Pure Storage's "Pure-as-a-Service and Cloud Block Store" unified subscription offerings is fo sho gaining momentum it. This shit is catching on with enterprises, both big and small. COVID-19 increased the acceleration of our digital transformation and the subsequent shift to the cloud. This increased demand in data-centers is going to drastically help Pure Storage's future top and bottom line. To top it off, NAND prices are recovering! (inferred from MU earnings). I expect Pure Storage to get some relief on the pricing front because of this which obviously in turn should improve revenues.
PSTG's numbers look pretty good to me so far but are they a good company overall? Even when scalping and trading, I don't like to fuck with overall shitty companies so I always check for basic things like customer satisfaction, analyst ratings/targets, broad-view industry trends, and hedge fund positioning.. that sort of thing.Pure Storage stands out in all of these fields for me.

Gartner and other third party independent analysts also consider Pure Storage's product line-up some of the best in the industry.

Enterprises are upgrading their existing storage infrastructure with newer and more modern data arrays, based on NAND flash. They do this because they're forced to keep up with the increasing speed of business inter-connectivity. This shit is the 5g revolution sort to speak of the corporate business world. Storage demands and needs aren't changing because of the pandemic and isn't changing in the future. The newer storage arrays are smaller, consume less power, are less noisy and do not generate excess heat in the data center and hence do not need to be cooled like the fat fucks at IBM need to be. Flash storage arrays in general are cheaper to operate and are extremely fast, speeding up applications. Pure Storage by all accounts makes the best storage arrays in the industry and continues to grow faster than the old school storage vendors like bitchass NetApp, Dell, HPE and IBM.
Pure Storage’s market share was 12.7% in C1Q20 and was up from 10.1% in the prior year - LIKE A PROPER HIGH GROWTH COMPANY.HPE, NetApp and IBM, like the losers they are, lost market share.According to blocksandfiles.com, AFA vendor market share sizes and shifts are paraphrased below:

Pure Storage has a history of beating estimates and rocketing up. Over the last 20 quarters, the company beat revenue 17 quarters by an average of $4.9 million or about 3%. Out of the three times that the company missed on revenues, once was due to supply fuck-ups at one of its distributors and the other two times were due to Average Selling Prices declining faster than the company forecasted. Higher-than-expected ASP declines (due to NAND oversupply) is one of the risks of the storage business...but then again NAND prices look to be recovering now if MU's earning isn't fucking with us and telling us fibs. Big money is forecasting revenue to be around $396 million, essentially flat year-over-year, and EPS of a disrespectful ass penny....Fuck that conservative ass guidance! I think PSTG is going to blow that shit out the water. This chart shows Pure Storage’s past performance and we all know for sure that past performance = future results.....right?

What I Preferred in Bloodstained to Hollow Knight

I beat Bloodstained recently, and because this forum seems to think Hollow Knight is the greatest game ever while Bloodstained sucks I decided to go against the grain a bit and create a different discussion. Granted, overall I think Hollow Knight is better, but that's doesn't mean it's better on every aspect. Now, I found Bloodstained and Hollow Knight essentially took opposite approaches to building large Metroidvanias (in summary, Bloodstained gets it's complexity by filling out large continuums with quantitative variations, while Hollow Knight gets it through combinatorics by giving unique behavior to simple things which then synergize), so I don't think it's necessarily fair to compare them, but I'm going to do it anyway. This post is very long as I've found a lot to talk about, so I don't recommend reading the whole thing. Each paragraph is one aspect, you should be able to get what it is just from reading the first sentence, the rest of the paragraph is just an argument as to why I found that aspect to be better if you care to read it. I'll post the list of all the aspects in the concluding paragraph. With that being said, here it goes.
First, I prefer Bloodstain's save/death system over Hollow Knight's. While autosaving is convenient, I honestly prefer manual saving as I like having control over those cases where you don't want to overwrite your savefile. In Hollow Knight's case, it's clear that they implement autosaving specifically to prevent you from doing that, as otherwise their death mechanic wouldn't work, and it makes certain choices permanent. It really says something about how brutal Hollow Knight's death mechanic is that it would be preferable for the game to just end and have to be reloaded from a save point. In addition to being brutal, I find such a mechanic to be a poor fit for Metroidvania's, as forcing the player to go to the same destination to recover discourages exploration or trying different routes when a particular ones proves too hard. The logistics of the whole thing are also pretty iffy, both with the shade mechanic and with autosaving and returning to a save point on quitting, and both can be exploited in ways that feel to defy the logic of the game. The thing I like the most about Bloodstain's save system is that it has lots of slots you can branch out into, which I like using to save before boss fights in case I want to refight them. Hollow Knight's Hall of Gods is much more convenient, but it still fails to capture all such fights that a player might want to reattempt with a different strategy (the big one being the Pale Lurker), and not all the fights it does have are quite the same as the original (Uumuu in particular feels like a completely different fight), so it does not make having such a feature be obsolete. Even when bosses are available unchanged in the house of gods though, the fact that the Hall of Gods can't even be unlocked until midgame needs to be considered, while save branching can be done immediately after the boss is fought. Finally, even though Hollow Knight has autosaving, it still has save points, and Bloodstained does a much a better job at placing save point in desirable locations. In particular, Bloodstained always has a save point before a boss, while there is some frustrating exceptions in Hollow Knight.
Next, I prefer Bloodstain's map system. It's simple, but effective, and in terms of functionality has most of the features of Hollow Knight's, with essential features like save points and NPCs being marked in one way or another, and personal markers are given as well. Hollow Knight's maps are certainly prettier, but that doesn't necessarily make them more useful. They have a couple advantages with the colored regions and drawn out landmarks, but are also frustrating in other ways, such as with the limited markers, and the fact you need to buy everything first. The biggest issue though is the fact that maps must be bought before they can be used. This wouldn't be a bad idea by itself, but in practice it isn't used particularly well, as the map is often either is often either hid so near the entrance that they might as well start with it, or being hidden so late that they needs to frustratingly memorize the area before getting to it. The fact they cost geo is little more than a nuisance, as they don't cost enough for the player to ever be worth passing them up for now, but it's still often enough to just waste time grinding until enough geo is gathered to buy them. The problems with the map system are exacerbated by the shade mechanic, as a map is needed to track down the shade. This further discourages exploration, as it encourages someone to either just map a beeline towards the map while ignoring everything else, or just avoid areas entirely that they don't have the map for. Fog Canyon in particular was frustrating, as the map in positioned in such a place to actively discourage exploring the region until the player gets the shade cloak, but the area was designed to be cleared with either the shade cloak or Isma's tear, and the map can actually be picked up pretty easily picked up with the latter if the player wasn't discouraged from exploring by the tease combined with frustrating game mechanics.
Bloodstained did a much better job at handling money than Hollow Knight. I never found myself having to grind for money in Bloodstained, but I did in the early game for Hollow Knight. The biggest issue with currency in Hollow Knight though is in the late game, which is that geo becomes absolutely useless once everything is bought. There is one stock that never exhausts, the rancid eggs, but these become all but useless after everything else is bought out as the only use for rancid eggs is recovering the player's shade, where the primary purpose for doing such is just to recover geo. The only other reason would be to fix the soul gage, but in most cases it would probably be faster to just kill yourself than to return to Confessor Jiji in order to fetch the shade. This issue is amplified in Steel Soul mode, where geo will likely accumulate to a greater extent due to not being lost on death, rancid eggs can no longer be bought, and the end game geo sinks are useless as they only prevent an effect that occurs on death. The one other replenishable stock, fixing the fragile charms, can't be restored either as the charms only break on death. This is not an issue as Bloodstained. Not only is it much harder to pay for everything, and consumable items ensure that there will always be practical stock remaining, but there is uses for money other than buying items, namely the gold bullet spell and the gold power ring.
While charms can slightly modify the attack in Hollow Knight, the overall form remains the same, with the same nail attacks and the same spells. Meanwhile, by changing up weapons and spell shards, several different modes of combat are possible in Bloodstained. For example, one spell I enjoyed using in Bloodstained is Plume Parma, which launches a flying pig that bounces around the arena, and it's fun challenge to work on the geometry of arenas and boss patterns to figure out where to launch the pig so it hits the boss the maximum number of times before it pops. Hollow Knight has nothing comparable. As far as actual weapons go, boots encourage completely different fighting styles than swords or guns do. The fact there are different attack types as well also mixes stuff up in Bloodstained by more explicitly encouraging different builds. With that said, I did find Hollow Knight to have much better synergy between charms than any items in Bloodstained did, the limitation is just in modes of combat.
I found the traversal items to be much more interesting in Bloodstained. Hollow Knight's are pretty generic, with the most interesting one being super-dash, which is kinda annoying. Bloodstained had three more interesting traversal abilities with reflector ray, invert, and dimension shift. I do have to say the Hollow Knight did a much better job at actually putting it's traversal abilities to use, but even then I do think Bloodstained had a much more useful invert mechanic than most games where something similar can be done. Even with some of the more generic abilities Bloodstained had more interesting traversals. The best example of this is with how they handle water, where all Hollow Knight's traversal does is make some more water swimmable on the surface, while Bloodstained has two different traversal abilities for water, each allowing different ways to explore it in 2d space.
One thing that always frustrated me in Hollow Knight is how little of a difference upgrades in the game actually made. The clincher is the fact that once you get ALL mask upgrades and vessel fragments, you're still not even twice as powerful as you were at the start of the game. This difference is even more marginal when you consider how easy it is to heal and recover soul in this game, so in practice you have much more soul and life available then the meters indicate. On the other hand, if you do get pushed to the edge (which is the only point where health upgrades make a different anyway) and recover, then the effect is amplified as you could recover more than one mask after you otherwise would have died. For what they are worth, it annoys me that there are much easier method to continue pushing life past the limit, such as by farming lifeblood, making there be little incentive to actually track down any upgrades. This is one area where Hollow Knight's emphasis on the discrete works against it, as complete sets are needed before mask shards or vessel fragments, while any individual health or magic upgrade in Bloodstained makes a difference, even if it's so small that it's only situational. What really makes this bad is exactly how the upgrades are obtained. In short, I've found that for both masks shards and vessels fragments there is one that is extremely hard to get, a few that are fairly challenging, and most are a matter of going to the right place. As a result, there is little incentive to tackle the fairly challenging ones unless one is also confident that they can get the extremely challenging one as otherwise they won't amount to anything once all the easy shards and fragments are picked up, collapsing challenges with rewards of varying levels of difficulty into one.
Unlike the masks, the fully upgraded nail is significantly more powerful the original nail. I don't like the way I paced the upgrades though. Each nail upgrade adds a constant amount of damage to the nail which is slightly less damage than the starting nail. This is fine, though the practical effect is somewhat sporadic due to most enemies having so few hit-points that the ratio between the previous number of hits it took to kill an enemy to the new number of hits is often quite different from the ratio between the previous amount of damage the nail did to the new amount of damage. It would be more consistent against bosses, if it wasn't for the fact that many bosses are giving more hits as the nail is upgraded so the effect is nerfed. Even worse, spells don't become more powerful, so a boss can actually become HARDER when thought with more powerful nail. While not a boss, I noticed this effect with the shade, which was quite annoying. With those aside, the issue comes from the fact the requires for upgrading the weapon are not constant, but instead increase linearly. By itself this would be reasonable as it would be expected for their be a greater requirement to get a constant improvement later on to reflect the increasing difficulty of the game, but the issue comes from the fact that the upgrade requirement is from a rare item, of which each is required to get the final upgrade. As result, the difficulty of upgrading the item increases superlinearly, not linearly. To explain why, I'll use this example of completing a set of trading cards by buying random cards. Say there are twelve possible cards that could be randomly gotten, there is six in the set you're trying to complete, and the package contains one card. With the first package, you have a 1/2 chance of getting a card in the set, and thus getting one card closer to complete set. Once you have 5/6 cards in the set though, you only have 1/12 chance of getting one card closer to completing the set as you need the specific one that you are missing, not just any card in the set. You can't apply the same calculations to Hollow Knight as obtaining the ore isn't random, it's gotten by performing certain tasks, but similar reasoning applies. The issue isn't just that it's superlinear though, but the exact values are poorly balanced. To get the first nail upgrade, you need zero pale ore, while the final upgrade needs three pale ore, which is half the total pale ore. As a result, it's strictly harder to get the final nail upgrade than to get ALL the nail upgrades before it, but the proportional effect isn't anywhere close to what you get for ANY of the upgrades before it. This lack of marginal improvement is then exacerbated by the fact that some pale ore is much easier to get than others (easiest is basically just found on the wayside on a route you have to go down anyway, hardest requires completing the second of three gauntlets), so of course the easy to find ones are all going to found before the hard ones. The reward to effort ratio is just completely out of wack for the final nail level, and I find that it just added one more nail level and four more ore it could have been much more reasonable without changing the overall system. Meanwhile, Bloodstained does damage upgrades completely differently. Frankly I don't know how Bloodstained scales damage other than it being much more complicated, but in practice I found it to be much better paced than it was in Hollow Knight. There is an issue where occasionally you randomly got a weapon that's much more powerful than the weapons you should have at that point so until you get to the next stage most weapons you pick up are useful, but overall I found it to be much better.
Bloodstained has much more interesting alternative game modes than Hollow Knight does. First off, it has different difficulty settings, which Hollow Knight just lacks. If we consider Hollow Knight's alternative game modes, none of them actually add any functionality. Steel Soul mode technically adds a single new feature in the form of Steel Soul Jinn, but as all she does is convert eggs to geo, which is not particularly useful for the reasons explained in the section on money. The fact the save file deletes on death doesn't actually add functionality as a player could impose this challenge on themselves by choosing to manually delete their save file on death, all it does is automate the process. I guess you could consider the achievements associated with the mode as an added feature, but those are spoiled by the fact you can save you run by just quitting before death, meaning you can play as if you only have one less hit, and can't do any shade-jumping exploits. The other mode is Godseeker mode, which is it's answer to Boss Rush mode. It sounds like a good idea, but it's pretty terrible in practice because you can already do all of Godhome in the main game, and all Godseeker mode is just Godhome and nothing but Godhome. I see two potential uses for this mode, the first is that in Godseeker mode you're fulling upgraded so it can be done to get around having to get all the upgrades yourself, and the second is that Godhome is a pain to get to to and get out of, so just opening a second save file can be done instead for convenience sake. The problem is, it's so hard to unlock Godseeker mode that by the point you've gotten there you've probably already done every else, so you don't need to unlock any upgrades, and you can just set around in Godhome while you try to clear it in the main game as you don't actually need to leave. As it is I still haven't cleared the third pantheon, but the only upgrade I'm missing is the fourth level Grimm charm, which I frankly don't find to be worth beating either Nightmare Grimm or the third Pantheon for. The fact the Hall of Gods is almost filled in Godseeker mode means it could be used to fight the handful of bosses (Pure Vessel, Winged Nosk, and the Sisters of Battle) that still need to be unlocked in Godhome if you're unable to clear the fourth Pantheon, and it can be used to fight Grey Prince Zote if you let the real one die, but that's not much. Bloodstained also has a Boss Rush Mode, but it's much more reasonable to unlock, just requiring the bosses to be rather than tracking down some obscure location and complete the challenges there, and it doesn't waste an entire safe file. It also actually emphasizes the rush part, with a timer for high scores, and performance rewards that can actually be used in the main game instead of just being some weird isolated challenge for getting an alternative ending. With boss revenge mode it has another fun challenge mode that's unlike anything in the game, but it also has a couple full length modes that act like full games. Right now they have Zangetsu mode and randomizer mode, both of which are substantially different from the main game. Bloodstained is still being updated to add new game modes, while Hollow Knight is now capped at it's definitive version.
Finally, I found Bloodstained to be much more reasonable with how it distributed its alternative endings. Hollow Knight has five endings, but two of them are just variations, so I'll only consider three of them. Bloodstained also has three endings, so we can compare them. As far as it can be measured, I feel these endings are roughly distributed in the same way: the first ending is a bit over half-way through the game, and final ending requires doing a bit more than the second one. The main difference I feel in between how this three endings are distributed between the games is that in Bloodstained, the first two endings are the result of aborting the main path through the game early. Meanwhile, you get the first ending in Hollow Knight if you go and do exactly what you are supposed to do, and the other two endings are for doing extra. There is one issue though: the first ending in Hollow Knight SUCKS. I swear it's one of the worst endings I've ever seen in modern commercial game, not only is the outcome unsatisfactory for our characters, but it's just short and feels like it doesn't actually resolve anything. It's the second ending that feels canonical, and that you need to actually get to for the game to feel complete. This is where the issue comes in. To get the best ending in Bloodstained, you pretty much just have to finish exploring the castle, and everything else will fall into place as long as you take advantage of what you were told along the way. That's not the case in Hollow Knight, where I feel they were trying to find an excuse to force player to hit all the important lore spots, but it never really came together in a meaningful way. Half of it is reasonable, where you need the shade cloak to explore through Queen's Garden so you can get half of the kingsoul. The Pale King's half though, is kinda ridiculous. The first issue is getting to the White Palace, which requires using an ability that isn't used anywhere else in a specific location. The bigger issue than finding the White Palace though is getting that ability. For reasons I don't understand, they decided to make it the final upgrade that you get from collecting dream essence, when I think it would make more sense to include at least one optional upgrade past it instead of just having the seer disintegrate. The larger issue though is what it takes to get that point. The game points to two sources of dream essence, warrior dreams and whispering roots, and they contain enough essence to get all the upgrades EXCEPT the awakened dream nail. For the final bit of essence, you're expected to beat one of the champions, most of which are harder than the tyrant lord so it brings into question of what's the point of even including the queens path. The Hidden Dreams updated added some somewhat more reasonable alternative champions to get this final bit of essence from, but they have the same issue of the other champions in that not only are they hard to beat, but they are also hard to find. It's not that they are actually hard to find if you know to look for them, but as far as I'm aware the game gives you know hints that these bosses even exist, and they are all located in isolated areas that you already visited and would have no reason to revisit unless you're specifically looking for the champions. The Hidden Dreams ones are even worse in this regard, as you can be locked out of one if you miss something much earlier in the game, while the other requires a trigger completely unrelated to the character to appear, and is located in a secret area which is the one region I know of that requires desolate dive to access without any sort of visual cue. The real problem though comes once you actually get to the White Palace though, which is this seemingly never ending platform section that is FAR harder than anything before it, feeling more like you're playing Super Meat Boy than Hollow Knight. It's one thing if was just an optional challenge like the Path of Pain that it also contains, but I find the fact you need to beat it to get a decent ending to unreasonable, the game doesn't even do anything to prepare you for it. The only reason I got through it was with an optional charm, Hive Blood, whose use involves a lot of just sitting around and waiting and it is so tedious. I wonder if the White Palace feels some out of place specifically because it was a stretch goal that happened to be part of the main quest instead of a side quest like the colosseum is. Maybe it would have been even harder, but I feel like the whole ordeal would have at least made more sense if the abyss was actually completed as originally planned. The final ending doesn't have the same weight the second one does, but it's even more ridiculous. For unknown reasons, they decided to make the sole reward of boss rush side quest to be getting this final ending, and then center the entire ending around this boss rush mode, and it's just weird. What makes it absurd though is what it takes to actually get the ending, which is beating the Pantheon of Hallownest. It's hard enough to unlock as it requires clearing all the other Pantheons, but the real issue with it isn't that it's hard, it's that it's LONG. To get the hard part of the Pantheon, the player needs to spend like 20 minutes fighting all of the bosses that they've already mastered on the previous pantheons, and if they die they need to restart the entire thing. Because the ending is so hard it's like 20 minutes wasted each failed attempt, and that's just not worth it for most people. The worst part is the ending ends in a bit of cliffhanger, letting people to believe it was sequel bait, in turn frustrating countless player's trying to avoid spoilers who fruitlessly beat themselves against this ridiculous challenge. Bloodstained has it's superbosses too, but those are just additional challenges, not being required to get what seems to be an important ending. To get that you just need to be beat the game.
In conclusion, I preferred Bloodstain's save and map systems, found it did a better job at handling money, had more combat options and more interesting traversal items, had more useful upgrades to health, magic, and damage, has more useful alternative game modes, and has more reasonable conditions for getting the good endings. While I'm not saying these are the only things Bloodstained did better, I do think Hollow Knight is better in most other aspects, including graphics, story, bosses and enemies, and sound and level design, and these aspects are considered to be more essential. I will not argue why I think Hollow Knight does this better people seem to generally be in agreement to this, and I've already written well more than enough. I'd like to hear any differing opinions, but again, I recommend only reading the sections you're interested in discussing and not the entire essay.

Companies are continuing to pull ads from Facebook amid controversy regarding inefficiently policing misinformation and hateful content. CoVID-19 was less of a focus today despite New Jersey, and California scaled back reopening efforts.

Cannabis Industry Stock Analysis - APHA

NOTE: I posted this in investing, but was told that people in this subreddit might find this interesting. I have been doing a series on cannabis stocks and posting my analysis in investing. This is the last part/company I was analyzing.
The company is Aphria, Inc. (TICKER: APHA). This is another company in the cannabis sector that is fairly profitable. Although APHA is not as profitable as companies I covered before such as IIPR and TCNNF, they present a great value and increased exposure to diverse markets.
Here is the breakdown:
  1. APHA is an international organization with a focus on building a global cannabis brand, with operations in Canada, Germany, Italy, Malta, Lesotho, Colombia, Argentina and Jamaica. The Company exists under the laws of Business Corporations Act (Ontario), is licensed to produce and sell medical and adult-use cannabis, cannabis-derived extracts, and derivative cannabis products in Canada under the provisions of The Cannabis Act. What is the takeaway? APHA is expanding into many untapped markets and provides an international footprint and diversification that other companies do not have. They are not affected by the actions of one market.
  2. Now to expand on the acquisitions and markets of APHA. While many companies are focused on just one market, the US, APHA has expanded elsewhere realizing that there are opportunities around the global. They own over 30 subsidiaries worldwide with ownership of 30 to 100%. Their biggest push has been in the German market where they fully own 5 companies and own 4 of 9 marijuana licenses that have been distributed by the German government. All foreign subsidiaries are supplied by APHA’s Canadian operations, so they have a decent amount of vertical integration.
  3. Looking at the management team, many members of the team come from The Hain Celestial Group, Inc., an organic and natural product and food company. This includes the CEO. The group is mainly made up of individuals with extensive corporate experience. Nothing really of note here.
(Note: All numbers have been converted from CAD to USD based on the exchange rate of the statements for the following sections)
4) From an income statement perspective, APHA has been able to increase revenues from $95.0 million in the 1st quarter in 2020 to $108.0 million in the 3rd quarter in 2020. Although not as impressive as other companies they have been able to maintain profitably. The company generated a net income of $12 million in the 1st quarter in 2020, which slightly decreased to $5 million in 3rd quarter in 2020. Over a two-year period APHA grew revenues from $30.0 million in 2018 to $176.0 million in 2019. In 2020 alone, they have reported $290 million in revenue for the first three quarters ending 2/2/20, and project approximately $400 million in revenues by year end. Overall, revenues are increasing substantially on a YoY basis. Much of this growth can be attributed to extensive acquisitions which I detailed above.
5) Lastly for financials, and most important in this corona environment is balance sheets. This is what really made me interested in this business. For APHA, their financial position is strong, and they have a great capital structure. Main points like other companies I have previously reviewed in this industry, capital structure is great, interest coverage is high, which is good in this industry, debt is fairly low and their liquidity is more than adequate. They ended the 3rd quarter in 2020 with cash of $515 million, up slightly from $497 million in the 2nd quarter. They have a very low EV compared to their market cap, showing that the stock is undervalued. Another comment on the valuation which is very interesting is that APHA is trading below its book value per share of $5.35. Meaning it is undervalued from a value investing perspective as well.

6) When calculating a discounted cash flow for this company, I calculated a discounted cash flow for APHA and have a conservative price target based on NPV of $5.42 by 2021 and $8.89 by 2022. APHA is currently trading around a fair value based on a future cash flow basis but is undervalued based on its book value as mentioned above. There is definitively a “margin of safety” built into the stock around the $5.35 to $5.42 range since this is the stock’s future cash flow and book value. Logically it shouldn’t be trading significantly below this price and would be very undervalued if it dipped far below this range.
APHA is a very interesting company compared to other companies I have looked at. Many companies in this space operate in an exclusive territory or market, but APHA has taken the opposite approach. Their idea is to become a global marijuana player and be first to market in the international and untapped markets. I think this is a great strategy and provides someone with marijuana investments exposure to global markets that other companies do not offer. In addition, they have proven to be successful (and profitable) with this strategy. APHA is also the most undervalued of the marijuana companies I have looked at. Even if they achieved minimal growth, they deserve to be trading at a much higher valuation based on their future cash flows and book value. Right now, they are trading below both values.

Ok. So I lied. This post was getting way too long, so I had to split in two (3a and 3b)
In the previous posts 1 and 2, I explained how to buy and sell options, and how their price is calculated and evolves over time depending on the share price, volatility, and days to expiration.
In this post 3a (and the next 3b), I am going to explain in more detail how and when you can use multiple contracts together to create more profitable trades in various market conditions.
Just a reminder of the building blocks:

Buying Straight Calls:
But why would you buy calls to begin with? Why not just buy the underlying shares? Conversely, why would you buy puts? Why not just short the underlying shares?
Let’s take long shares and long calls as an example, but this applies with puts as well.
If you were to buy 100 shares of the company ABC currently trading at $20. You would have to spend $2000. Now imagine that the share price goes up to $25, you would now have $2500 worth of shares. Or a 25% profit.
If you were convinced that the price would go up, you could instead buy call options ATM or OTM. For example, an ATM call with a strike of $20 might be worth $2 per share, so $200 per contract. You buy 10 contracts for $2000, so the same cost as buying 100 shares. Except that this time, if the share price hits $25 at expiration, each contract is now worth $500, and you now have $5000, for a $3000 gain, or a 150% profit. You could even have bought an OTM call with a strike of $22.50 for a lower premium and an even higher profit.
But it is fairly obvious that this method of buying calls is a good way to lose money quickly. When you own shares, the price goes up and down, but as long as the company does not get bankrupt or never recovers, you will always have your shares. Sometimes you just have to be very patient for the shares to come back (buying an index ETF increases your chances there). But by buying $2000 worth of calls, if you are wrong on the direction, the amplitude, or the time, those options become worthless, and it’s a 100% loss, which rarely happens when you buy shares.
Now, you could buy only one contract for $200. Except for the premium that you paid, you would have a similar profit curve as buying the shares outright. You have the advantage though that if the stock price dropped to $15, instead of losing $500 by owning the shares, you would only lose the $200 you paid for the premium. However, if you lose these $200 the first month, what about the next month? Are you going to bet $200 again, and again… You can see that buying calls outright is not scalable long term. You need a very strong conviction over a specific period of time.
How to buy cheaper shares? Sell Cash Covered Put.
Let’s continue on the example above with the company ABC trading at $20. You may think that it is a bit expensive, and you consider that $18 is a more acceptable price for you to own that company.
You could sell a put ATM with a $20 strike, for $2. Your break-even point would be $18, i.e. you would start losing money if the share price dropped below $18. But also remember that if you did buy the shares outright, you would have lost more money in case of a price drop, because you did not get a premium to offset that loss. If the price stays above $20, your return for the month will be 11% ($200 / $1800).
Note that in this example, we picked the ATM strike of $20, but you could have picked a lower strike for your short put, like an OTM strike of $17.50. Sure, the premium would be lower, maybe $1 per share, but your break-even point would drop from $18 to $16.50 (only 6% return then per month, not too shabby).
The option trade will usually be written like this:
SELL -1 ABC 100 17 JUL 20 17.5 PUT @ 1.00
This means we sold 1 PUT on ABC, 100 shares per contract, the expiration date is July 17, 2020, and the strike is $17.5, and we sold it for $1 per share (so $100 credit minus fees).
With your $20 short put, you will get assigned the shares if the price drops below $20 and you keep it until expiration, however, you will have paid them the equivalent of $18 each (we’ll actually talk more about the assignment later). If your short put expires worthless, you keep the premium, and you may decide to redo the same trade again. The share price may have gone up so much that the new ATM strike does not make you comfortable, and that’s fine as you were not willing to spend more than $18 per share, to begin with, anyway. You will have to wait for some better conditions.
This strategy is called a cash covered put. In a taxable account, depending on your broker, you can have it on margin with no cash needed (you will need to have some other positions to provide the buying power). Beware that if you don’t have the cash to cover the shares, it is adding some leverage to your overall position. Make sure you account for all your potential risks at all times. The nice thing about this position is that as long as you are not assigned, you don’t actually need to borrow some money, it won’t cost you anything. In an IRA account, you will need to have the cash available for the assignment (remember in this example, you only need $1800, plus trading fees).
Let’s roll!
Now one month later, the share price is between $18 and $22, there are few days of expiration left, and you don’t want to be assigned, but you want to continue the same process for next month. You could close the current position, and reopen a new short put, or you could in one single transaction buy back your current short put, and sell another put for next month. Doing one trade instead of two is usually cheaper because you reduce the slippage cost. The closing of the old position and re-opening of a new short position for the next expiration is called rolling the short option (from month to month, but you can also do this with weekly options).
The croll can be done a week or even a few days before expiration. Remember to avoid expiration days, and be careful being short an option on ex-dividend dates. When you roll month to month with the same strike, for most cases, you will get some money out of it. However, the farther your strike is from the current share price, the less additional premium you will get (due to the lower extrinsic value on the new option), and it can end up being close to $0. At that point, given the risk incurred, you may prefer to close the trade altogether or just be assigned. During the roll, depending on if the share price moved a bit, you can adjust the roll up or down. For example, you buy back your short put at $18, and you sell a new short put at $17 or $19, or whatever value makes the most sense.
Assignment
Now, let’s say that the share price finally dropped below $20, and you decided not to roll, or it dropped so much that the roll would not make sense. You ended up getting your shares assigned at a strike price of $18 per share. Note that the assigned share may have a current price much lower than $18 though. If that’s the case, remember that you earned more money than if you bought the shares outright at $20 (at least, you got to keep the $2 premium). And if you rolled multiple times, every premium that you got is additional money in your account.
Want to sell at a premium? Sell Covered Calls.
You could decide to hold onto the shares that you got at a discount, or you may decide that the stock price is going to go sideways, and you are fine collecting more theta. For example, you could sell a call at a strike of $20, for example for $1 (as it is OTM now given the stock price dropped).
SELL -1 ABC 100 17 JUL 20 20 CALL @ 1.00
When close to the expiration time, you can either roll your calls again, the same way that you rolled your puts, as much as you can, or just get assigned if the share price went up. As you get assigned, your shares are called away, and you receive $2000 from the 100 shares at $20 each. Except that you accumulated more money due to all the premiums you got along the way.
This sequence of the short put, roll, roll, roll, assignment, the short call, roll, roll, roll, is called the wheel.
It is a great strategy to use when the market is trading sideways and volatility is high (like currently). It is a low-risk trade provided that the share you pick is not a risky one (pick a market ETF to start) perfect to get create some income with options. There are two drawbacks though:
You will have to be patient for the share to go back up, but often you can end up with many shares at a loss if the market has been tanking. As a rule of thumb, if I get assigned, I never ever sell a call below my assignment strike minus the premium. In case the market jumps back up, I can get back to my original position, with an additional premium on the way. Market and shares can drop like a stone and bounce back up very quickly (you remember this March and April?), and you really don’t want to lock a loss.
Here is a very quick example of something to not do: Assigned at $18, current price is $15, sell a call at $16 for $1, share goes back up to $22. I get assigned at $16. In summary, I bought a share at $18, and sold it at $17 ($16 + $1 premium), I lost $1 between the two assignments. That’s bad.
You will have to find some other companies to do the wheel on. If it softens the blow a bit, your retirement account may be purely long, so you’ll not have totally missed the upside anyway.
A short put is a bullish position. A short call is a bearish position. Alternating between the two gives you a strategy looking for a reversion to the mean. Both of these positions are positive theta, and negative vega (see part 2).
Now that I explained the advantage of the long calls and puts, and how to use short calls and puts, we can explore a combination of both.
Verticals
Most option beginners are going to use long calls (or even puts). They are going to gain some money here and there, but for most parts, they will lose money. It is worse if they profited a bit at the beginning, they became confident, bet a bigger amount, and ended up losing a lot. They either buy too much (50% of my account on this call trade that can’t fail), too high of a volatility (got to buy those NKLA calls or puts), or too short / too long of an expiration (I don’t want to lose theta, or I overspent on theta).
As we discussed earlier, a straight long call or put is one of the worst positions to be in. You are significantly negative theta and positive vega. But if you take a step back, you will realize that not accounting for the premium, buying a call gives you the upside of stock up to the infinity (and buying a put gives you the upside of the stock going to $0). But in reality, you rarely are betting that the stock will go to infinity (or to $0). You are often just betting that the stock will go up (or down) by X%. Although the stock could go up (or down) by more than X%, you intuitively understand that there is a smaller chance for this to happen. Options are giving you leverage already, you don’t need to target even more gain.
More importantly, you probably should not pay for a profit/risk profile that you don’t think is going to happen.
Enter verticals. It is a combination of long and short calls (or puts). Say, the company ABC trades at $20, you want to take a bullish position, and the ATM call is $2. You probably would be happy if the stock reaches $25, and you don’t think that it will go much higher than that.
You can buy a $20 call for $2, and sell a $25 call for $0.65. You will get the upside from $20 to $25, and you let someone else take the $25 to infinity range (highly improbable). The cost is $1.35 per share ($2.00 - $0.65).
BUY +1 VERTICAL ABC 100 17 JUL 20 20/25 CALL @ 1.35
This position is interesting for multiple reasons. First, you still get the most probable range for profitability ($20 to $25). Your cost is $1.35 so 33% cheaper than the long call, and your max profit is $5 - $1.35 = $3.65. So your max gain is 270% of the risked amount, and this is for only a 25% increase in the stock price. This is really good already. You reduced your dependency on theta and vega, because the short side of the vertical is reducing your long side’s. You let someone else pay for it.
Another advantage is that it limits your max profit, and it is not a bad thing. Why is it a good thing? Because it is too easy to be greedy and always wanting and hoping for more profit. The share reached $25. What about $30? It reached $30, what about $35? Dang it dropped back to $20, I should have sold everything at the top, now my call expires worthless. But with a vertical, you know the max gain, and you paid a premium for an exact profit/risk profile. As soon as you enter the vertical, you could enter a close order at 90% of the max value (buy at $1.35, sell at $4.50), good till to cancel, and you hope that the trade will eventually be executed. It can only hit 100% profit at expiration, so you have to target a bit less to get out as soon as you can once you have a good enough profit. This way you lock your profit, and you have no risk anymore in case the market drops afterwards.
These verticals (also called spreads) can be bullish or bearish and constructed as debit (you pay some money) or credit (you get paid some money). The debit or credit versions are equivalent, the credit version has a bit of a higher chance to get assigned sooner, but as long as you check the extrinsic value, ex-dividend date, and are not too deep ITM you will be fine. I personally prefer getting paid some money, I like having a bigger balance and never have to pay for margin. :)
Here are the 4 trades for a $20 share price:
CALL BUY 20 ATM / SELL 25 OTM - Bullish spread - Debit
CALL BUY 25 OTM / SELL 20 ATM - Bearish spread - Credit
PUT BUY 20 ATM / SELL 25 ITM - Bullish spread - Credit
PUT BUY 25 ITM / SELL 20 ATM - Bearish spread - Debit
Because both bullish trades are equivalent, you will notice that they both have the same profit/risk profile (despite having different debit and credit prices due to the OTM/ITM differences). Same for the bearish trades. Remember that the cost of an ITM option is greater than ATM, which in turn is greater than an OTM. And that relationship is what makes a vertical a credit or a debit.
I understand that it can be a lot to take in. Let’s take a step back here. I picked a $20/$25 vertical, but with the share price at $20, I could have a similar $5 spread with $15/$20 (with the same 4 constructs). Or instead of 1 vertical $20/$25, I could have bought 5 verticals $20/$21. This is a $5 range as well, except that it has a higher probability for the share to be above $21. However, it also means that the spread will be more expensive (you’ll have to play with your broker tool to understand this better), and it also increases the trading fees and potentially overall slippage, as you have 5 times more contracts. Or you could even decide to pick OTM $25/$30, which would be even cheaper. In this case, you don’t need the share to reach $30 to get a lot of profit. The contracts will be much cheaper (for example, like $0.40 per share), and if the share price goes up to $25 quickly long before expiration, the vertical could be worth $1.00, and you would have 150% of profit without the share having to reach $30.
If you decide to trade these verticals the first few times, look a lot at the numbers before you trade to make sure you are not making a mistake. With a debit vertical, the most you can lose per contract is the premium you paid. With a credit vertical, the most you can lose is the difference between your strikes, minus the premium you received.
One last but important note about verticals:
If your short side is too deep ITM, you may be assigned. It happens. If you bought some vertical with a high strike value, for example:
SELL +20 VERTICAL SPY 100 17 JUL 20 350/351 PUT @ 0.95
Here, not accounting for trading fees and slippage, you paid $0.95 per share for 20 contracts that will be worth $1 per share if SPY is less than $350 by mid-July, which is pretty certain. That’s a 5% return in 4 weeks (in reality, the trading fees are going to reduce most of that). Your actual risk on this trade is $1900 (20 contracts * 100 shares * $0.95) plus trading fees. That’s a small trade, however the underlying instrument you are controlling is much more than that.
Let’s see this in more detail: You enter the trade with a $1900 potential max loss, and you get assigned on the short put side (strike of $350) after a few weeks. Someone paid expensive puts and exercised 20 puts with a strike of $350 on their existing SPY shares (2000 of them, 20 contracts * 100 shares). You will suddenly receive 2000 shares on your account, that you paid $350 each. Thus your balance is going to show -$700,000 (you have 2000 shares to balance that).
If that happens to you: DON’T PANIC. BREATHE. YOU ARE FINE.
You owe $700k to your broker, but you have roughly the same amount in shares anyway. You are STILL protected by your long $351 puts. If the share price goes up by $1, you gain $2000 from the shares, but your long $351 put will lose $2000. Nothing changed. If the share price goes down by $1, you lose $2000 from the shares, but your long $350 put will gain $2000. Nothing changed. Just close your position nicely by selling your shares first, and just after selling your puts. Some brokers can do that in one single trade (put based covered stock). Don’t let the panic set in. Remember that you are hedged. Don’t forget about the slippage, don’t let the market makers take advantage of your panic. Worst case scenario, if you use a quality broker with good customer service, call them, and they will close your position for you, especially if this happens in an IRA.
The reason I am insisting so much on this is because of last week’s event. Yes, the RH platform may have shown incorrect numbers for a while, but before you trade options you need to understand the various edge cases. Again if this happens to you, don’t panic, breathe, and please be safe.
This concludes my post 3a. We talked about the trade-offs between buying shares, buying calls instead, selling puts to get some premium to buy some shares at a cheaper price, rolling your short puts, getting your puts assigned, selling calls to get some additional money in sideways markets, rolling your short calls, having your calls assigned too. We talked about the wheel, being this whole sequence spanning multiple months. After that, we discussed the concept of verticals, with bullish and bearish spreads that can be either built as a debit or a credit.
And if there is one thing you need to learn from this, avoid buying straight calls or puts but use verticals instead, especially if the volatility is very high. And do not ever sell naked calls, again use verticals.

AMTX, and a new style of DD from me

Hello everyone,

I hope your day is going well. This post might take a while to read, so sit back and be prepared to dedicate a little bit of time on this one. I promise you, this stuff is worth it to learn.
Firstly, a recap of my progress so far trading pennystocks. I think my friend (more on this later) who introduced me to this subreddit did so on April 15th, not sure though. Here's where I'm at after 2.5 months of trading:

If you're familiar with my style of trading, you know that I risk small amounts, 5% per trade.
However, I've started implementing a new strategy, where I scale into the position as the price moves in my favor, while at the same time eliminating the risk. it quite quickly compounds the tendies bro. All you have to do is adjust your stop loss higher as you buy more shares.

Which Brings us to AMTX

I've been trading with a great friend of mine. We became best bros in third grade when we both got accepted into the 'Gifted & Talented' program. He wishes to remain anonymous so that's as much as I'll say. Here is his fundamental analysis of AMTX:

Ok so AMTX: last earnings call went well, they are a recycling company that is on the ground floor of recycling in India, also in California.
They do biofuels like ethanol, that see good bumps when gas usage goes up and stays in the 40-60/barrel range. They held a Q/A in last earnings call in which they stated they anticipate the margins for ethanol profits to increase since some states are pushing for 15% ethanol blend over the current 10%, and studies have found that up to 20% is fine in vehicles.
They also stated if they need to raise the stock price, they will do so with stock buy back, not reverse split.
California is giving them grants for their recycling work, and they recently got 4 farms online for natural gas refinements, with 14 more signed up and should be connected to their plant soon.
4Q 2019 saw 52.1Mil revenue vs 38.8mil in 4Q 2018.
Net loss was 7.7 mil for 4q2019, vs 11.4mil 4q2018.
Revenue for 2019 202mil, 2018 was 171.5mil.

They have the support of California regulators, and California Low Carbon Fuel standard is in their favor.
They got their biodiesel plant in India up, all debt paid off, maintained 100% ownership with no dilution, and plan to use proceeds to pay down other debt and fund further renewable fuels projects. Expected revenue once india plant is at 100% production is 300mil from that plant alone.
Planned biorefinery in California, with tax break of 12.5 mil offsetting equity, $125 mil from USDofAg. Expected revenue of $80mil, construction begins once engineering and procurement work is complete.
I dont think its a 1400% runner, but they are doing good work, progressing towards significant revenue, and profit. And are the only company in all of India, and are in good with California, 2 huge biofuels markets.

Ok now back to me, this is how we trade it. I apologize that I didn't post this sooner. I posted about taking this trade at $1.03 on my profile this morning.

HOW TO TRADE AMTX

Here is the chart that I made last night. I wanted to stay up and post all of this late last night but I fell asleep instead. You can see a lot going on here. The bro listed like seven different good things, and now we have like seven more good things. Truly inspirational. Great stock.
  1. Golden Cross: On the daily chart, you can see those EMAs have crossed. And you can also see that the price had already broken out at the point. My friend and I are working on finding these slightly sooner, ideally for this one would've been in the $0.90 range, but hey, we don't need to capture 100% of the move.
  2. You can see, that there were three seperate days where the price spiked, being held down by the 200ema each time. Anytime you see that, it is a very bullish sign.
  3. It is also breaking out of the pennant that it created (red triangle)
  4. The original entry for me was $1.03, with a stop loss at $0.91 and three seperate targets. It has already hit two of those, which brings the monthly fib extension target of $2.05 into play.
  5. I have already exited half of my position and have a stop loss in profit so that I'm not losing any money and I've already secured the tendies

You can see that today was a bearish daily candle. However, look at the previous day's wick. It spiked through that monthly resistance and the weekly resistance above that. It is totally normal for a retracement in this area. And today's candle didnt even close within the body of the previous candle.
The first potential trade is an entry anywhere below or at $1.18, or you could wait for a dip down to $1.12 depending on your style. I never wait for dips though because I'm impatient in trading sometimes. A stop loss of $1.07 would be sufficient imo. Underneath the weekly support at $1.12. If you don't know how to calculate position sizing yet, please learn before entering your next trade.
The first target is a fibonacci 127 extension at $1.45. I will be looking to add positions here if i see bullish consolidation underneath monthly resistance at $1.40.
The second target is at $1.70, which is a wick fill play off of that previous spike. It's also monthly resistance.

Right since wsb like small caps now, let's take a moment to learn about public companies with Umbrella Partnership C Corporation (UP-C) IPO structure. This won't actually give you any trading edge whatsoever, but will help you to lose money more slowly or flatten the loss porn curve shall we say. PRPL went public by a reverse merger with a shell company but ended up having pretty much the same corporate structure as a typical UP-C IPO.
We will compare last week favourite meme stock PRPL with other small caps PLC that also have UP-C structure. I couldn't do it with sector peers because none of TPX, SNBR and CSPR have it.
TRA and UP-C started in early 2000s have been gaining popularity since.

Despite it's name, Tax Receivable Agreement (TRA) functions mostly as a way for pre-IPO owners to siphon cash from public companies. There are plenty of other ways for a public company to get step up basis on tax without TRA, it's just the only one that siphon cash back to the pre-IPO owners. It has always been somewhat controversial and challenged many times, several legislation was introduced but on all occasions congress chose not to pass it.
Now a UP-C IPO is when the income generating company is actually a LLC or partnership. in PRPL case this is Purple LLC. It's basically a clever way for the pre-IPO shareholders/partners to retain pass trough treatment of income and to avoid double taxation (corporate and shareholder level). Here's a small diagram of what it looks like

This UP-C structure have added inherent risk for public shareholders such as
  1. Dividends and assets
The public company have no material assets besides ownership of common units in the partnership, thus the ability to generate revenues and pay dividends will depend on the partnership results and distributions received.
  1. Control
The original partners may have majority voting power in the partnership after IPO, this is not the case for PRPL but this relates to PRPL income statement, where they state the income due to non controlling interest in EPS calculation
  1. Tax Receivable Agreement (TRA)
Which we are about to discuss

For PRPL, Purple LLC would be the original partnership and PubCo would be Purple Innovation PLC. Also similar is the class A and Class B stocks. Class B which are retained by the original partners exchangeable to Class A stock. When they actually exchange/sell the class B stock into Class A, on a typical UP-C this will trigger a step up basis under TRA(Tax Receivable Agreement).

So when the partners of the partnership sell, they not only get the proceeds but also a amortizable tax deductions from goodwill. Example of a simplified case; if the pre-IPO value is 10$ and current stock price is 30, the basis step up would be 20$ x amount of shares sold booked as liability in the public company. Say Partner X exchange and sells 1 million of class B stock in the market, besides getting 30 MM USD, he will also get a certain percentage of the step up basis (usually 80%) or about 20 MM USD * 0.8 = 16 MM USD. This 16 MM USD is booked as TRA liability in the public company. Payable by cash to the partner when that tax benefit is realized, on the basis of with/without calculation. Some TRAs may even include the Net Operating Loss (NOLs) and other tax assets in the partnership on stock sale. A typical TRA sharing percentage is about 80% for the partner and 20% for the public company with a duration of 10-15 years. TRA is not specifically tied to stock ownership, for example in PRPL, innoHold may sell all their stake when PRPL stock reaches an all time high. Besides the sales proceeds they would then continue to receive cash for realized stock benefit from the step up for 10-15 years after they ceased to be stock holders.
Furthermore the way this is recorded in the balance sheet may use a "more likely then not" threshold so it won't actually appear until the company starts making a taxable profit. But they usually have a little note in the income tax section regarding it.

Early Warning of Possible Valuation Allowance Reversal in Future Periods
The Company recorded a valuation allowance against all of the deferred tax assets as of March 31, 2020 and December 31, 2019. The Company intends to continue maintaining a full valuation allowance on the deferred tax assets until there is sufficient evidence to support the reversal of all or some portion of these allowances. However, given the current earnings and anticipated future earnings, the Company believes there is a reasonable possibility that within the next 12 months, sufficient positive evidence may become available to allow the Company to reach a conclusion that a significant portion of the valuation allowance will no longer be needed. Release of the valuation allowance would result in the recognition of certain deferred tax assets and a decrease to income tax expense for the period the release is recorded. In addition, the full potential future TRA Liability will be required to be recognized. The exact timing and amount of the valuation allowance release are subject to change on the basis of the level of profitability that the Company is able to actually achieve.

For the period ended June 30, 2020, and in assessing the realizability of deferred tax assets, management determined that it is now more likely than not that its net deferred tax assets will be realized and that a full valuation allowance for its deferred tax assets is no longer appropriate. As of the period ended June 30, 2020, the Company is no longer in a three-year cumulative loss position. As a result of the removal of this negative evidence and other items of positive evidence, the Company has determined that the deferred tax assets are now more likely than not to be realized.
Due to the release of the Company's valuation allowance on the deferred tax assets to which the Tax Receivable Agreement liability relates, only $78.7 of the $81.5 million has been recorded to date ($0.5 million in 2019 and an incremental $78.2 million through June 30, 2020). Of the total liability recorded during 2020, $45.3 million relates to current year exchanges and was recorded as an adjustment to equity and $32.9 was recorded to expense in order to reestablish the TRA related to prior year exchanges. The additional $2.8 million is expected to be recorded in the third and fourth quarters of the year ending December 31, 2020.
Great now that the company have started making money, time to surprise public stock holders with instant liability.

Another cool feature of TRA is the Indemnification/clawback obligations.
No assurance can be given that the IRS will agree with the allocation of value among our assets or that sufficient subsequent payments under the tax receivable agreement will be available to offset prior payments for disallowed benefits. As a result, in certain circumstances, payments could be made under the tax receivable agreement in excess of the benefit that we actually realize in respect of the increases in tax basis resulting from our purchases or exchanges of LLC Units and certain other tax benefits related to our entering into the tax receivable agreement
And even more wicked
Some companies pay interest on their TRA liability, even before the tax benefit is realized
To top it off on a few TRAs spotted in the wild
Furthermore, payments under the tax receivable agreement will give rise to additional tax benefits and therefore additional payments under the tax receivable agreement itself
Yep, paying the TRA will lead to another tax benefit attributed to the TRA leading to an increase in the TRA liability. It's like a perpetual motion machine.
Besides PRPL, The public markets have a history of underestimating and not fully understanding TRA impact
Let's take a look at PBF Energy TRA liability,

The drop you see in 2017 was due to the TCJA legislation enacted reducing corporate tax rate. Because of rona PBF market cap has fallen off a cliff since then, but you get the point, TRA liability increases in size along with company market cap and assets.
In order to avoid the swelling cost of TRAs,
Some companies have negotiated a cap on TRA payments. For example, when Genworth Financial (GNW) entered into a TRA with General Electric following their separation, the companies agreed on a maximum aggregate payment to GE of $640 million. As described in Genworth’s March 1, 2005 10-K filing: To put that number in context, $640 million is 35% of Genworth’s 2004 EBITDA. PRPL currently doesn't have any such cap.
For getting out of a TRA,

The amount is usually NPV of potential tax benefits, which as you can imagine is very imprecise and will depend a lot on partners discretion.

This Article analyzes the ways that TRAs transfer wealth from public companies to pre-IPO owners, presents previously overlooked economic and disclosure issues arising in these transactions, and argues that the SEC should require companies to publicly disclose these material risks.

A few theories have emerged as to why the public markets do not factor a TRA in to the valuation of a business and its stock price. Foremost is the argument that public companies are valued in terms of multiples of their earnings before interest, taxes, depreciation, and amortization and that “accounting items like a reduction in a deferred tax asset or a tax expense aren’t reflected in EBITDA.”

What those lawyers are saying is basically that TRAs are made possible by retards buying stocks and not reading the fine print.

TL;DR: When you do DD on a company it's not just about topline and gross margin, verify the corporate structure and liabilities agreements so you won't be surprised come earnings.

PSA for IB investors: TSLA margin rate currently at ~77% due to their Collateral Value Pricing (CVP) policy

TLDR (for real): The CVP margin rate (currently 77.9%) is actually just based on a cap on the $/share you can borrow. Which means the borrowable $ amount will not go down with the price. The cap on $/share is based on how low the stock has been in the last year.
CVP = the lowest adjusted average price over 20 consecutive trading days in the past year
CVP Margin Rate = Close Price – CVP / Close Price
What's important to note here is the nature of this equation. It's very much different from the static margin percentage that is normally applied. With the static (currently 40%) margin rate, when the stock value drops, the amount you can borrow also drops, which obviously is what causes margin calls (or with IB, immediate liquidation :) ).
But with CVP, the percent is dependent on the current price. So the rate goes down when the stock goes down. It essentially acts as a CAP on the dollar amount you can borrow. That cap is the CVP which is about $490 per share right now. So you can only borrow $490 per share.
If the share price were to drop again, then eventually the CVP rate would drop below the standard rate, and then the actual dollar amount you can borrow against your shares would begin dropping with the share price (like usual).
So moral of the story is that the CVP margin rate won't actually cause any unexpected liquidation. It just caps the $/share you can borrow.

The collateral value pricing policy was put in place by IBKR's upper management team and has been completely vetted and reviewed on numerous occasions. As you note, the implementation of the collateral value price (CVP) calculation constrains the amount of margin loan value (MLV) that IBKR is willing to lend to an account based on a new collateral value price (CVP). The purpose of CVP is to protect IBKR from a scenario in which a stock has a run up in price, for which we then allow a client to purchase the stock at the top using the nominal margin rate and the stock subsequently returns to its prior lower price level in a rapid decline. If the descent is greater than the nominal margin interval the potential for loss to IBKR will increase. We seek to set CVP at a level which the stock can reasonably sustain.
The current CVP Margin rate for TSLA is approximately 77%.

Update: They gave me some more information including TSLA's current CVP and how it's used to calculate the CVP margin rate.
IBKR's CVP Margin Policy has been in effect for a number of years. The CVP Margin Rate acts as a delta-based house charge. A net delta is calculated for your entire TSLA position which is multiplied by the CVP margin rate and stock value. This policy is not exclusive to TSLA. It applies to all equities.
Current CVP = 493.126 TSLA = 2,235.890 CVP Margin Rate = 77.9%
CVP Margin Rate = Close Price – CVP / Close Price.
(2,235.890 - 493.126) / 2,235.890 = 77.9%
Update 2: Finally!! They finally explained it!! Why couldn't they just say this to begin with!
The collateral value price is the lowest adjusted average price over 20 consecutive trading days in the past year.

Cannabis Industry Recommendation - Part 3 - APHA

Continuing from my previous post, this is my opinion on a cannabis-related company that I think deserves to be highlighted. (Also last one). The company is Aphria, Inc. (TICKER: APHA). This is another company in the cannabis sector that is fairly profitable. Although APHA is not as profitable as companies I covered before such as IIPR and TCNNF, they present a great value and increased exposure to diverse markets.
Here is the breakdown:
  1. APHA is an international organization with a focus on building a global cannabis brand, with operations in Canada, Germany, Italy, Malta, Lesotho, Colombia, Argentina and Jamaica. The Company exists under the laws of Business Corporations Act (Ontario), is licensed to produce and sell medical and adult-use cannabis, cannabis-derived extracts, and derivative cannabis products in Canada under the provisions of The Cannabis Act. What is the takeaway? APHA is expanding into many untapped markets and provides an international footprint and diversification that other companies do not have. They are not affected by the actions of one market.
  2. Now to expand on the acquisitions and markets of APHA. While many companies are focused on just one market, the US, APHA has expanded elsewhere realizing that there are opportunities around the global. They own over 30 subsidiaries worldwide with ownership of 30 to 100%. Their biggest push has been in the German market where they fully own 5 companies and own 4 of 9 marijuana licenses that have been distributed by the German government. All foreign subsidiaries are supplied by APHA’s Canadian operations, so they have a decent amount of vertical integration.
  3. Looking at the management team, many members of the team come from The Hain Celestial Group, Inc., an organic and natural product and food company. This includes the CEO. The group is mainly made up of individuals with extensive corporate experience. Nothing really of note here.

4) From an income statement perspective, APHA has been able to increase revenues from $95.0 million in the 1st quarter in 2020 to $108.0 million in the 3rd quarter in 2020. Although not as impressive as other companies they have been able to maintain profitably. The company generated a net income of $12 million in the 1st quarter in 2020, which slightly decreased to $5 million in 3rd quarter in 2020. Over a two-year period APHA grew revenues from $30.0 million in 2018 to $176.0 million in 2019. In 2020 alone, they have reported $290 million in revenue for the first three quarters ending 2/2/20, and project approximately $400 million in revenues by year end. Overall, revenues are increasing substantially on a YoY basis. Much of this growth can be attributed to extensive acquisitions which I detailed above.
5) Lastly for financials, and most important in this corona environment is balance sheets. This is what really made me interested in this business. For APHA, their financial position is strong, and they have a great capital structure. Main points like other companies I have previously reviewed in this industry, capital structure is great, interest coverage is high, which is good in this industry, debt is fairly low and their liquidity is more than adequate. They ended the 3rd quarter in 2020 with cash of $515 million, up slightly from $497 million in the 2nd quarter. They have a very low EV compared to their market cap, showing that the stock is undervalued. Another comment on the valuation which is very interesting is that APHA is trading below its book value per share of $5.35. Meaning it is undervalued from a value investing perspective as well.

6) When calculating a discounted cash flow for this company, I calculated a discounted cash flow for APHA and have a conservative price target based on NPV of $5.42 by 2021 and $8.89 by 2022. APHA is currently trading around a fair value based on a future cash flow basis but is undervalued based on its book value as mentioned above. There is definitively a “margin of safety” built into the stock around the $5.35 to $5.42 range since this is the stock’s future cash flow and book value. Logically it shouldn’t be trading significantly below this price and would be very undervalued if it dipped far below this range.
APHA is a very interesting company compared to other companies I have looked at. Many companies in this space operate in an exclusive territory or market, but APHA has taken the opposite approach. Their idea is to become a global marijuana player and be first to market in the international and untapped markets. I think this is a great strategy and provides someone with marijuana investments exposure to global markets that other companies do not offer. In addition, they have proven to be successful (and profitable) with this strategy. APHA is also the most undervalued of the marijuana companies I have looked at. Even if they achieved minimal growth, they deserve to be trading at a much higher valuation based on their future cash flows and book value. Right now, they are trading below both values.
FINAL COMMENT: I don't know if anyone found these posts interesting or enjoyed them, but I am going to look at a different company/industry and post some analysis. One of industries I was going to look at was the airline industry. I think they are some great values there and many stocks are very discounted. The basics: Volatility and Time
Now that you understand the basics of intrinsic and extrinsic values and how together gives a price to the premium, it is important to understand how the extrinsic value is actually calculated. The intrinsic value is easy:
The intrinsic value of a call = share price - strike (if positive, $0 otherwise)
The intrinsic value of a put = strike - share price (if positive, $0 otherwise)
The extrinsic value is mostly based on two variables: volatility of the share price and time.
Given the historic volatility, and the predicted volatility, how far can the share price go by the expiration date? The longer the date, and the higher the share volatility, the higher the chance of the share to change significantly.
A share that jumped from $25 to $50 in the past few weeks (hello NKLA!) will have much higher volatility than a share that stayed at $50 for several months in a row. Similarly, an option expiring in two months will have a higher extrinsic value than an option expiring in one month, just because the share has more chances to move more in two months than a single month.
The extrinsic value is calculated as a combination of both the expiration date (how many days to expiration, hours even when you are close to expiration), and the implied volatility of the share.
Each strike, call or put, will have their own implied volatility. It is quite noticeable when you look at all the strikes for the same expiration. Sometimes, you can even arbitrage this between strikes and expiration dates.
The basics: Buying and Selling contracts
Until now, we have only talked about buying call and put contracts. You pay a premium to get a contract that allows you to buy (call) or sell (put) shares of a specific instrument.
As your risk is the cost of your premium, you can notice that buying options is a risky proposition.
To make a profit on the buying side:
  1. You have to be directionally correct. The price must go up for calls, down for puts.
  2. AND the share price move must be bigger than the premium you paid.
  3. AND the share price move must happen before the option expiration.
You will notice that it is pretty unforgiving. Sure, when you are right, you can make a 100% to 1000% profit in a few months, weeks, or even days. But there is a big chance that you will suffer death by thousands of cuts with your long call or put contracts losing value every day and become worthless.
We were discussing earlier how volatile stocks can have a high extrinsic value. What happens to your option price if the share is changing a lot and suddenly calms down? The extrinsic portion of the option price will crater quickly because volatility dropped, and time is still passing every day.
The same way you can buy options, you can also sell call and put options. Instead of buying the right to exercise your ITM calls and puts, you sell that right to a 3rd party (usually market makers).
To make a profit on the selling side:
  1. You have to be directionally correct.
  2. OR the share price does not move as much as the premium.
  3. OR the share price does not move before the option expiration.
Buying calls and puts mean that you need to have strong convictions on the share’s direction. I know that I am not good at predicting the future. However, I do believe in reversion to the mean (especially in this market :)), and I like to be paid as time is passing. In case you didn't guess yet, yes, I mostly sell options, I don’t buy them. This is a different risk, instead of death by a thousand cuts, a single trade can have a big loss, so proper contract sizing is really important.
It is worth noting that because you sold the right of exercise to a 3rd party, they can exercise at any time the option is ITM. When one party exercises, the broker randomly picks one of the option sellers and exercises the contract there. When you are on the receiving end of the exercise, it is called an assignment. As indicated earlier, for most parts, you will not be getting assigned on your short options as long as there is some extrinsic value left (because it is more profitable to sell the option than exercising it). Deep ITM options are more at risk, due to the sometimes inexistent extrinsic value. Also, the options just before the ex-dividend date when the dividend is as bigger than the extrinsic value are at risk, as it is a good way to get the dividend for a smaller cash outlay with little risk.
In summary:
The Greeks
Each option contract has a complex formula to calculate its premium (Black-Scholes is usually a good initial option pricing model to calculate the premiums).
Things that will determine the option premium are:
There are four key values calculated from the current option price: delta, gamma, theta, and vega. In the options world, we call them ‘the Greeks’.
Delta is how correlated your option price is compared to the underlying share price. By definition 100 shares have a delta of 100. If an option has a delta of 50, it means that if the share price increases by $1, the new price of your option means that you earned $50. Conversely, a drop of $1 means you will lose $50.
Each call contract bought will have a delta from 0 to 100. A deep ITM call will have a delta close to 100. An ATM call will have a delta around 50. Note that on expiration day, as the intrinsic value disappears, an ATM call behaves like the share price, with a delta close to 100. Buying a put will have a negative delta. A deep ITM put will have a delta close to -100. Selling a call will have a negative delta, selling a put will have a positive delta.
Gamma is the rate of change of delta as the underlying share price changes. Unless you are a market maker or doing gamma scalping (profiting from small changes in the share price), you should not worry too much about gamma.
Theta is how much money you lose or profit per day (week-end included!) on your option contracts. If you bought a call/put, your theta will be negative (you lose money every day due to the time passing closer to the contract expiration, and your option price slowly eroding). If you sold a call/put, your theta will be positive (you earn money every day from the premium). It is important to note that the theta accelerates as you get closer to the expiration. For the same strike and volatility, a theta for an option that has one month left will be smaller than the theta for an option that has one week left, and bigger than an option that has 6 months left. In the third post, I will explain how you can take advantage of this.
FWIW, with the current volatility, I get 0.1% to 0.2% of Return On Risk per day, so roughly 35% to 70% of return annualized. I don’t expect these numbers to keep like this for a long time, but I will profit as long as we are in this sideways market. I also have an overall positive delta, so I will benefit as the market goes up, and theta gain will soften the blow when the market goes down.
Vega is how much your option price will increase or decrease when the implied volatility of the share price increase by 1%. If you bought some puts or calls, your vega will be positive, as your extrinsic value will increase when volatility increases. Conversely, if you sold some puts or calls, your vega will be negative. On the sell side, you want the actual volatility to be lower than the implied volatility to make money.
This is why we often say that you sell options to sell the volatility. When volatility is high, sell options. When volatility is low, buy options. Not the opposite. This also explains why some people lose money when playing stock earnings despite being directionally correct. Before earnings, the option price takes into account the expected stock price change, so the volatility is significantly higher than usual. They bought an expensive call or put, numbers are out, share price moves in the correct direction, but because suddenly the volatility dropped (no uncertainty about the earnings anymore), the extrinsic value of the option got crushed, and offset the increase in intrinsic value. The result is not as much profit as expected or even a loss.
Bid/Ask spread
Options are less liquid than the corresponding shares, especially given the sheer quantity of strikes and expiration dates. The gap between the bid and the ask can be pretty big. If you are not careful about how you enter and exit the trade, you will transform a profitable trade into a losing one. Due to the small contract costs, the bid/ask spread adds up quickly, and with the trading fees, they can represent 10% or more of your profit. Beware!
Never ever buy or sell an option at the market price. Always use a limit order, start with the mid-price, or be even more aggressive. See if someone bites, it happens. If not, give up $0.05 or less, wait a bit longer, and do it again. Be patient. If you are at mid-price between the bid and the ask, and you think this is a fair price, and the market or time is on your side, again just be patient. It is better to not enter a trade that is not in your own terms than overpaying/underselling and reducing your profit/risk ratio too much.
LEAPs
Leap options have a very long expiration date. Usually one year or more. ETF indexes, like SPY, can have leaps of 1, 2, or 3 years away. They offer some advantages as they have a low theta. A deep ITM Leap can behave like the stock with 30% of the cost. Just remember that if the share drops by 30% long term, you will lose everything. Watch out! This is a personal experience of mine in 2008, where I diversified away from a few companies to many more companies by buying multiple leaps. It was akin to changing 100 shares into options with a delta of 250. However, when the market tanked, all these deep ITM leaps lost significantly (more than if I only had 100 shares). Good lesson learned. You win some, you lose some.
Number of shares
The vast majority of options trades at 100 shares per contract. But during share splits, or reverse splits, company reorganizations, or special dividend distributions, the numbers of shares can change. The options are automatically updated.
The 1:N splits are easily converted as you just get more contracts, and your strike is getting adjusted. For example, let’s say you own 1 contract of ABC with a strike of $200 controlling 100 shares (so exposure to $20k). Then the company splits 1:4, you are going to get 4 contracts with a strike of $50, with each contract controlling 100 shares (so still the same exposure of $20k).
The N:1 reverse splits are a tad more complex. Say you have 1 contract of ABC with a strike of $1, controlling 100 shares (so exposure to $100). Then the company reverse splits 5:1, you are going to still get 1 contract, but with a strike of $5, with each contract controlling 20 shares (so still the same exposure of $100). You will still be able to trade these 20 shares contracts but they will slowly trade less and less and disappear over time, as new 100 shares contracts will be created alongside.
Brokers and fees
In my experience, ThinkOrSwim (TOS owned by TD Ameritrade, being bought by Schwab) is one of the very best brokers to trade options. The software on PC, Mac, iPad, or iPhone is top-notch. Very easy to use, very intuitive, very responsive. Pricing on contracts dropped recently, it’s now $0.65 per contract, with $0 for exercise or assignment. You may actually be able to negotiate an even better price.
I also have Interactive Brokers (IB), and that’s the other side of the spectrum. The software is very buggy, unstable, unintuitive, and slow to update. I tried few options trades and got too frustrated to continue. Too bad, it has very good margin rates (although if you are an option seller it is not really needed, as you receive cash when you open your trades). However, it’s perfectly acceptable to trade plain ETFs and shares.
Market Markers
Most of the options you buy or sell from will be provided by the Markets Makers. Do not expect that you will get good deals from them.
You will see in the third post how you selling a put and buying a call is equivalent to buy a share. When you buy/sell a call / put from the market makers, you are guaranteed that they will hedge their corresponding positions by buying/selling a share and the opposite options (put/call).
